Capital Structure Theories and Firm-specific and Macroeconomic Factors: A Literature Review

Abstract: Modigliani and Miller(1958) pioneered the notion of capital structure. Many scholars have reached conclusions that align with economic reality while loosening assumptions and enhancing and improving the theory of business capital structure. Relevant capital structure ideas have evolved into two stages: old and new. Old capital structure theory relies on rigid assumptions, such as conventional, MM, and tradeoff theories. The new capital structure theory incorporates modern analytical techniques, including market timing theory and signalling theory, as well as agency cost and superior order finance theories. Many factors of capital structure werefirm-specific and macroeconomic variables, asset turnover, profitability, firm age, firm size, asset tangibility, growth opportunity, volatility, non-debt tax shield, growth domestic product, and inflation rate. This paper reviews important literature from domestic and international sources, focuses on capital structure theory and its associated elements, and optimizes the theoretical framework for decision-making.
